Are Comintelli AB (publ)'s (NGM:COMINT) Mixed Financials The Reason For Its Gloomy Performance on The Stock Market?

With its stock down 7.3% over the past month, it is easy to disregard Comintelli (NGM:COMINT). It seems that the market might have completely ignored the positive aspects of the company's fundamentals and decided to weigh-in more on the negative aspects. How Is ROE Calculated?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Comintelli is:

6.4% = kr1.0m ÷ kr16m (Based on the trailing twelve months to March 2021).

The 'return' is the income the business earned over the last year. So, this means that for every SEK1 of its shareholder's investments, the company generates a profit of SEK0.06.

Why Is ROE Important For Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

We then compared the company's ROE to the broader industry and were disappointed to see that the ROE is lower than the industry average of 9.5%. For this reason, Comintelli's five year net income decline of 43% is not surprising given its lower ROE. However, there could also be other factors causing the earnings to decline. Such as - low earnings retention or poor allocation of capital.

That being said, we compared Comintelli's performance with the industry and were concerned when we found that while the company has shrunk its earnings, the industry has grown its earnings at a rate of 27% in the same period.

On the whole, we feel that the performance shown by Comintelli can be open to many interpretations. While the company does have a high rate of reinvestment, the low ROE means that all that reinvestment is not reaping any benefit to its investors, and moreover, its having a negative impact on the earnings growth.
