Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Quartiers Properties AB (publ) (STO:QUART) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Quartiers Properties's Debt?
You can click the graphic below for the historical numbers, but it shows that Quartiers Properties had kr276.4m of debt in June 2022, down from kr313.5m, one year before. However, it also had kr28.4m in cash, and so its net debt is kr247.9m.
A Look At Quartiers Properties' Liabilities
We can see from the most recent balance sheet that Quartiers Properties had liabilities of kr20.9m falling due within a year, and liabilities of kr298.7m due beyond that. Offsetting these obligations, it had cash of kr28.4m as well as receivables valued at kr8.07m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by kr283.1m.
When you consider that this deficiency exceeds the company's kr230.2m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Weak interest cover of 0.35 times and a disturbingly high net debt to EBITDA ratio of 10.8 hit our confidence in Quartiers Properties like a one-two punch to the gut. The debt burden here is substantial. One redeeming factor for Quartiers Properties is that it turned last year's EBIT loss into a gain of kr12m, over the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Quartiers Properties will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. In the last year, Quartiers Properties created free cash flow amounting to 7.7% of its EBIT, an uninspiring performance. That limp level of cash conversion undermines its ability to manage and pay down debt.
Our View
To be frank both Quartiers Properties's net debt to EBITDA and its track record of covering its interest expense with its EBIT make us rather uncomfortable with its debt levels. But at least its EBIT growth rate is not so bad. After considering the datapoints discussed, we think Quartiers Properties has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
