Quartiers Properties (STO:QUART) Has A Somewhat Strained Balance Sheet

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Quartiers Properties AB (publ) (STO:QUART) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Quartiers Properties's Debt?

The image below, which you can click on for greater detail, shows that Quartiers Properties had debt of kr227.6m at the end of March 2024, a reduction from kr262.1m over a year. However, it does have kr14.3m in cash offsetting this, leading to net debt of about kr213.3m.

A Look At Quartiers Properties' Liabilities

Zooming in on the latest balance sheet data, we can see that Quartiers Properties had liabilities of kr41.6m due within 12 months and liabilities of kr228.1m due beyond that. Offsetting this, it had kr14.3m in cash and kr92.3m in receivables that were due within 12 months. So it has liabilities totalling kr163.2m more than its cash and near-term receivables, combined.

Quartiers Properties has a market capitalization of kr715.4m, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Quartiers Properties has net debt worth 2.0 times EBITDA, which isn't too much, but its interest cover looks a bit on the low side, with EBIT at only 3.2 times the interest expense. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. Pleasingly, Quartiers Properties is growing its EBIT faster than former Australian PM Bob Hawke downs a yard glass, boasting a 218% gain in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Quartiers Properties's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Quartiers Properties saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

Neither Quartiers Properties's ability to convert EBIT to free cash flow nor its interest cover gave us confidence in its ability to take on more debt. But its EBIT growth rate tells a very different story, and suggests some resilience. Looking at all the angles mentioned above, it does seem to us that Quartiers Properties is a somewhat risky investment as a result of its debt. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
