Does Quartiers Properties (STO:QUART) Have A Healthy Balance Sheet?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Quartiers Properties AB (publ) (STO:QUART) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Quartiers Properties's Net Debt?

You can click the graphic below for the historical numbers, but it shows that Quartiers Properties had kr270.8m of debt in December 2022, down from kr286.2m, one year before. However, because it has a cash reserve of kr18.9m, its net debt is less, at about kr251.9m.

How Healthy Is Quartiers Properties' Balance Sheet?

According to the last reported balance sheet, Quartiers Properties had liabilities of kr19.9m due within 12 months, and liabilities of kr287.6m due beyond 12 months. Offsetting this, it had kr18.9m in cash and kr8.07m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by kr280.5m.

This is a mountain of leverage relative to its market capitalization of kr325.4m. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Quartiers Properties will need earnings to service that debt. Over 12 months, Quartiers Properties reported revenue of kr203m, which is a gain of 30%, although it did not report any earnings before interest and tax. Shareholders probably have their fingers crossed that it can grow its way to profits.

Caveat Emptor

While we can certainly appreciate Quartiers Properties's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. To be specific the EBIT loss came in at kr18m. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. For example, we would not want to see a repeat of last year's loss of kr42m. So we do think this stock is quite risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
