Mips AB (publ)'s (STO:MIPS) Price In Tune With Revenues

Mips AB (publ)'s (STO:MIPS) price-to-sales (or "P/S") ratio of 25.1x may look like a poor investment opportunity when you consider close to half the companies in the Leisure industry in Sweden have P/S ratios below 0.7x. Nonetheless, we'd need to dig a little deeper to determine if there is a rational basis for the highly elevated P/S.

What Does Mips' P/S Mean For Shareholders?

Mips has been struggling lately as its revenue has declined faster than most other companies. It might be that many expect the dismal revenue performance to recover substantially, which has kept the P/S from collapsing. If not, then existing shareholders may be very nervous about the viability of the share price.

How Is Mips' Revenue Growth Trending?

The only time you'd be truly comfortable seeing a P/S as steep as Mips' is when the company's growth is on track to outshine the industry decidedly.

Retrospectively, the last year delivered a frustrating 43% decrease to the company's top line. This has soured the latest three-year period, which nevertheless managed to deliver a decent 19% overall rise in revenue. Accordingly, while they would have preferred to keep the run going, shareholders would be roughly satisfied with the medium-term rates of revenue growth.

Turning to the outlook, the next year should generate growth of 44% as estimated by the five analysts watching the company. With the industry only predicted to deliver 10%, the company is positioned for a stronger revenue result.

In light of this, it's understandable that Mips' P/S sits above the majority of other companies. Apparently shareholders aren't keen to offload something that is potentially eyeing a more prosperous future.

The Final Word

Generally, our preference is to limit the use of the price-to-sales ratio to establishing what the market thinks about the overall health of a company.

Our look into Mips shows that its P/S ratio remains high on the merit of its strong future revenues. It appears that shareholders are confident in the company's future revenues, which is propping up the P/S. Unless the analysts have really missed the mark, these strong revenue forecasts should keep the share price buoyant.

It's always necessary to consider the ever-present spectre of investment risk. We've identified 3 warning signs with Mips (at least 1 which makes us a bit uncomfortable), and understanding them should be part of your investment process.
