Does Götenehus Group's (STO:GHUS B) Statutory Profit Adequately Reflect Its Underlying Profit?
Statistically speaking, it is less risky to invest in profitable companies than in unprofitable ones. That said, the current statutory profit is not always a good guide to a company's underlying profitability. In this article, we'll look at how useful this year's statutory profit is, when analysing Götenehus Group (STO:GHUS B).
While Götenehus Group was able to generate revenue of kr1.01b in the last twelve months, we think its profit result of kr39.7m was more important. In the last few years both its revenue and its profit have fallen, as you can see in the chart below.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. So today we'll look at what Götenehus Group's cashflow tells us about the quality of its earnings. Note: we always recommend investors check balance sheet strength. Examining Cashflow Against Götenehus Group's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to September 2020, Götenehus Group recorded an accrual ratio of -0.11. That implies it has good cash conversion, and implies that its free cash flow solidly exceeded its profit last year. In fact, it had free cash flow of kr60m in the last year, which was a lot more than its statutory profit of kr39.7m. Götenehus Group shareholders are no doubt pleased that free cash flow improved over the last twelve months.
Our Take On Götenehus Group's Profit Performance
As we discussed above, Götenehus Group has perfectly satisfactory free cash flow relative to profit. Based on this observation, we consider it likely that Götenehus Group's statutory profit actually understates its earnings potential! And on top of that, its earnings per share increased by 13% in the last year. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks.
