Here's Why We Don't Think Seera Holding Group's (TADAWUL:1810) Statutory Earnings Reflect Its Underlying Earnings Potential

Examining Cashflow Against Seera Holding Group's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Seera Holding Group has an accrual ratio of 0.21 for the year to September 2020. We can therefore deduce that its free cash flow fell well short of covering its statutory profit. Over the last year it actually had negative free cash flow of ر.س579m, in contrast to the aforementioned profit of ر.س770.8m. We also note that Seera Holding Group's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of ر.س579m. Having said that, there is more to the story. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

How Do Unusual Items Influence Profit?

The fact that the company had unusual items boosting profit by ر.س1.2b, in the last year, probably goes some way to explain why its accrual ratio was so weak. We can't deny that higher profits generally leave us optimistic, but we'd prefer it if the profit were to be sustainable. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And that's as you'd expect, given these boosts are described as 'unusual'. Seera Holding Group had a rather significant contribution from unusual items relative to its profit to September 2020. All else being equal, this would likely have the effect of making the statutory profit a poor guide to underlying earnings power.

Summing up, Seera Holding Group received a nice boost to profit from unusual items, but could not match its paper profit with free cash flow.
