If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. However, after investigating 11 bit studios (WSE:11B), we don't think it's current trends fit the mold of a multi-bagger.

Return On Capital Employed (ROCE): What is it?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on 11 bit studios is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.12 = zł24m ÷ (zł205m - zł9.7m) (Based on the trailing twelve months to September 2021).

So, 11 bit studios has an ROCE of 12%. In isolation, that's a pretty standard return but against the Entertainment industry average of 24%, it's not as good.

So How Is 11 bit studios' ROCE Trending?

On the surface, the trend of ROCE at 11 bit studios doesn't inspire confidence. Over the last five years, returns on capital have decreased to 12% from 33% five years ago. And considering revenue has dropped while employing more capital, we'd be cautious. This could mean that the business is losing its competitive advantage or market share, because while more money is being put into ventures, it's actually producing a lower return - "less bang for their buck" per se.

The Bottom Line

In summary, we're somewhat concerned by 11 bit studios' diminishing returns on increasing amounts of capital. Since the stock has skyrocketed 191% over the last five years, it looks like investors have high expectations of the stock. Regardless, we don't feel too comfortable with the fundamentals so we'd be steering clear of this stock for now.
