Capital Allocation Trends At Bowim (WSE:BOW) Aren't Ideal

There are a few key trends to look for if we want to identify the next multi-bagger. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. Having said that, from a first glance at Bowim (WSE:BOW) we aren't jumping out of our chairs at how returns are trending, but let's have a deeper look.

Return On Capital Employed (ROCE): What Is It?

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. To calculate this metric for Bowim, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.000043 = zł1.5m ÷ (zł54b - zł20b) (Based on the trailing twelve months to September 2024).

Thus, Bowim has an ROCE of 0.004%. In absolute terms, that's a low return and it also under-performs the Trade Distributors industry average of 10%.

What The Trend Of ROCE Can Tell Us

When we looked at the ROCE trend at Bowim, we didn't gain much confidence. To be more specific, ROCE has fallen from 5.0% over the last five years. And considering revenue has dropped while employing more capital, we'd be cautious. This could mean that the business is losing its competitive advantage or market share, because while more money is being put into ventures, it's actually producing a lower return - "less bang for their buck" per se.

Our Take On Bowim's ROCE

We're a bit apprehensive about Bowim because despite more capital being deployed in the business, returns on that capital and sales have both fallen. Yet despite these poor fundamentals, the stock has gained a huge 249% over the last five years, so investors appear very optimistic. Regardless, we don't feel too comfortable with the fundamentals so we'd be steering clear of this stock for now.
