Is Techstep (OB:TECH) A Risky Investment?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Techstep ASA (OB:TECH) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Techstep's Debt?

The image below, which you can click on for greater detail, shows that at March 2021 Techstep had debt of kr174.7m, up from kr47.5m in one year. However, it also had kr62.8m in cash, and so its net debt is kr111.9m.

How Healthy Is Techstep's Balance Sheet?

We can see from the most recent balance sheet that Techstep had liabilities of kr488.6m falling due within a year, and liabilities of kr169.0m due beyond that. Offsetting this, it had kr62.8m in cash and kr179.0m in receivables that were due within 12 months. So its liabilities total kr415.7m more than the combination of its cash and short-term receivables.

This deficit isn't so bad because Techstep is worth kr872.7m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Techstep will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. In the last year Techstep's revenue was pretty flat, and it made a negative EBIT. While that's not too bad, we'd prefer see growth.

Caveat Emptor

Over the last twelve months Techstep produced an earnings before interest and tax (EBIT) loss. Indeed, it lost kr38m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through kr22m of cash over the last year. So to be blunt we think it is risky. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. Netflix case is interesting. The scariest competitor is the one that does not need to make money. Amazon can run video at a loss forever because it is really a Prime retention tool with a content budget attached. On the other hand there is Youtube.
