Is Havila Shipping (OB:HAVI) A Risky Investment?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Havila Shipping ASA (OB:HAVI) does carry debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Havila Shipping's Net Debt?

You can click the graphic below for the historical numbers, but it shows that Havila Shipping had kr1.65b of debt in June 2022, down from kr1.90b, one year before. However, it also had kr103.2m in cash, and so its net debt is kr1.55b.

How Strong Is Havila Shipping's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Havila Shipping had liabilities of kr192.0m due within 12 months and liabilities of kr1.67b due beyond that. Offsetting these obligations, it had cash of kr103.2m as well as receivables valued at kr185.2m due within 12 months. So its liabilities total kr1.57b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the kr325.3m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Havila Shipping would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

As it happens Havila Shipping has a fairly concerning net debt to EBITDA ratio of 7.3 but very strong interest coverage of 42.8. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Notably, Havila Shipping made a loss at the EBIT level, last year, but improved that to positive EBIT of kr30m in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Havila Shipping will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the last year, Havila Shipping actually produced more free cash flow than EBIT. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

To be frank both Havila Shipping's net debt to EBITDA and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Once we consider all the factors above, together, it seems to us that Havila Shipping's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. There's no doubt that we learn most about debt from the balance sheet.
