We Think Notion VTec Berhad (KLSE:NOTION) Has A Fair Chunk Of Debt
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Notion VTec Berhad (KLSE:NOTION) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. As you can see below, Notion VTec Berhad had RM30.3m of debt at March 2022, down from RM41.4m a year prior. However, because it has a cash reserve of RM16.5m, its net debt is less, at about RM13.8m.
A Look At Notion VTec Berhad's Liabilities
Zooming in on the latest balance sheet data, we can see that Notion VTec Berhad had liabilities of RM94.7m due within 12 months and liabilities of RM46.6m due beyond that. Offsetting these obligations, it had cash of RM16.5m as well as receivables valued at RM106.8m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by RM18.0m.
Given Notion VTec Berhad has a market capitalization of RM172.8m, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Notion VTec Berhad will need earnings to service that debt. Over 12 months, Notion VTec Berhad reported revenue of RM372m, which is a gain of 43%, although it did not report any earnings before interest and tax. Shareholders probably have their fingers crossed that it can grow its way to profits.
Caveat Emptor
Even though Notion VTec Berhad managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Its EBIT loss was a whopping RM34m. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled RM12m in negative free cash flow over the last twelve months. So suffice it to say we consider the stock very risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
