Here's Why We Don't Think Key Alliance Group Berhad's (KLSE:KGROUP) Statutory Earnings Reflect Its Underlying Earnings Potential

Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. This article will consider whether Key Alliance Group Berhad's (KLSE:KGROUP) statutory profits are a good guide to its underlying earnings.

While Key Alliance Group Berhad was able to generate revenue of RM42.1m in the last twelve months, we think its profit result of RM27.5m was more important. For the year to September 2020, Key Alliance Group Berhad had an accrual ratio of 0.43. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. In the last twelve months it actually had negative free cash flow, with an outflow of RM15m despite its profit of RM27.5m, mentioned above. It's worth noting that Key Alliance Group Berhad generated positive FCF of RM1.3m a year ago, so at least they've done it in the past. Having said that, there is more to consider. We must also consider the impact of unusual items on statutory profit (and thus the accrual ratio), as well as note the ramifications of the company issuing new shares. One positive for Key Alliance Group Berhad shareholders is that it's accrual ratio was significantly better last year, providing reason to believe that it may return to stronger cash conversion in the future. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.

To understand the value of a company's earnings growth, it is imperative to consider any dilution of shareholders' interests. Key Alliance Group Berhad expanded the number of shares on issue by 89% over the last year. Therefore, each share now receives a smaller portion of profit. To talk about net income, without noticing earnings per share, is to be distracted by the big numbers while ignoring the smaller numbers that talk to per share value. And that's as you'd expect, given these boosts are described as 'unusual'. We can see that Key Alliance Group Berhad's positive unusual items were quite significant relative to its profit in the year to September 2020. All else being equal, this would likely have the effect of making the statutory profit a poor guide to underlying earnings power.

Key Alliance Group Berhad didn't back up its earnings with free cashflow, but this isn't too surprising given profits were inflated by unusual items. The dilution means the results are weaker when viewed from a per-share perspective.
