The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Mycron Steel Berhad (KLSE:MYCRON) makes use of debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The chart below, which you can click on for greater detail, shows that Mycron Steel Berhad had RM100.5m in debt in June 2023; about the same as the year before. On the flip side, it has RM82.1m in cash leading to net debt of about RM18.3m.

We can see from the most recent balance sheet that Mycron Steel Berhad had liabilities of RM143.1m falling due within a year, and liabilities of RM69.6m due beyond that. On the other hand, it had cash of RM82.1m and RM69.1m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by RM61.4m.
While this might seem like a lot, it is not so bad since Mycron Steel Berhad has a market capitalization of RM143.9m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. There's no doubt that we learn most about debt from the balance sheet. But it is Mycron Steel Berhad's earnings that will influence how the balance sheet holds up in the future. Indeed, it lost RM2.3m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled RM23m in negative free cash flow over the last twelve months. So in short it's a really risky stock. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
