UMediC Group Berhad's (KLSE:UMC) Returns On Capital Not Reflecting Well On The Business
If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. Although, when we looked at UMediC Group Berhad (KLSE:UMC), it didn't seem to tick all of these boxes.
Return On Capital Employed (ROCE): What Is It?
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on UMediC Group Berhad is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.15 = RM11m ÷ (RM83m - RM6.0m) (Based on the trailing twelve months to July 2024).
Therefore, UMediC Group Berhad has an ROCE of 15%. In absolute terms, that's a pretty normal return, and it's somewhat close to the Healthcare industry average of 13%.

What The Trend Of ROCE Can Tell Us
Unfortunately, the trend isn't great with ROCE falling from 20% five years ago, while capital employed has grown 961%. That being said, UMediC Group Berhad raised some capital prior to their latest results being released, so that could partly explain the increase in capital employed. UMediC Group Berhad probably hasn't received a full year of earnings yet from the new funds it raised, so these figures should be taken with a grain of salt. Additionally, we found that UMediC Group Berhad's most recent EBIT figure is around the same as the prior year, so we'd attribute the drop in ROCE mostly to the capital raise.
On a related note, UMediC Group Berhad has decreased its current liabilities to 7.2% of total assets. That could partly explain why the ROCE has dropped. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.
What We Can Learn From UMediC Group Berhad's ROCE
Even though returns on capital have fallen in the short term, we find it promising that revenue and capital employed have both increased for UMediC Group Berhad. However, despite the promising trends, the stock has fallen 14% over the last year, so there might be an opportunity here for astute investors. So we think it'd be worthwhile to look further into this stock given the trends look encouraging.
