What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The chart below, which you can click on for greater detail, shows that Kimlun Corporation Berhad had RM360.9m in debt in December 2020; about the same as the year before. However, because it has a cash reserve of RM57.4m, its net debt is less, at about RM303.6m.

How Healthy Is Kimlun Corporation Berhad's Balance Sheet?

The latest balance sheet data shows that Kimlun Corporation Berhad had liabilities of RM619.2m due within a year, and liabilities of RM135.3m falling due after that. On the other hand, it had cash of RM57.4m and RM847.5m worth of receivables due within a year. So it can boast RM150.4m more liquid assets than total liabilities.

This surplus strongly suggests that Kimlun Corporation Berhad has a rock-solid balance sheet (and the debt is of no concern whatsoever). Having regard to this fact, we think its balance sheet is as strong as an ox.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While Kimlun Corporation Berhad's debt to EBITDA ratio (4.6) suggests that it uses some debt, its interest cover is very weak, at 1.7, suggesting high leverage. In large part that's due to the company's significant depreciation and amortisation charges, which arguably mean its EBITDA is a very generous measure of earnings, and its debt may be more of a burden than it first appears. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt.
