When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, HMM Co.,Ltd (KRX:011200) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is HMMLtd's Net Debt?
The chart below, which you can click on for greater detail, shows that HMMLtd had ₩1.64t in debt in December 2020; about the same as the year before. However, it also had ₩1.16t in cash, and so its net debt is ₩488.4b.
A Look At HMMLtd's Liabilities
The latest balance sheet data shows that HMMLtd had liabilities of ₩2.88t due within a year, and liabilities of ₩4.80t falling due after that. Offsetting this, it had ₩1.16t in cash and ₩671.9b in receivables that were due within 12 months. So it has liabilities totalling ₩5.86t more than its cash and near-term receivables, combined.
This deficit isn't so bad because HMMLtd is worth a massive ₩14t, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Given net debt is only 0.31 times EBITDA, it is initially surprising to see that HMMLtd's EBIT has low interest coverage of 2.5 times. So while we're not necessarily alarmed we think that its debt is far from trivial. Notably, HMMLtd made a loss at the EBIT level, last year, but improved that to positive EBIT of ₩981b in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if HMMLtd can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. During the last year, HMMLtd burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
We'd go so far as to say HMMLtd's conversion of EBIT to free cash flow was disappointing. But at least it's pretty decent at managing its debt, based on its EBITDA,; that's encouraging. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making HMMLtd stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
