What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

STI's Earnings Growth And 8.4% ROE

When you first look at it, STI's ROE doesn't look that attractive. Yet, a closer study shows that the company's ROE is similar to the industry average of 7.1%. On the other hand, STI reported a moderate 6.3% net income growth over the past five years. Given the slightly low ROE, it is likely that there could be some other aspects that are driving this growth. For instance, the company has a low payout ratio or is being managed efficiently.

As a next step, we compared STI's net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 11% in the same period.

On the whole, we do feel that STI has some positive attributes. Namely, its respectable earnings growth, which it achieved due to it retaining most of its profits. However, given the low ROE, investors may not be benefitting from all that reinvestment after all.
