We're Not So Sure You Should Rely on EstechPharma's (KOSDAQ:041910) Statutory Earnings

Statistically speaking, it is less risky to invest in profitable companies than in unprofitable ones. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. Today we'll focus on whether this year's statutory profits are a good guide to understanding EstechPharma (KOSDAQ:041910).

It's good to see that over the last twelve months EstechPharma made a profit of ₩11.3b on revenue of ₩61.4b. Happily, it has grown both its profit and revenue over the last three years (though we note its profit is down over the last year).

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. Therefore, we think it's worth taking a closer look at EstechPharma's cashflow, as well as examining the impact that unusual items have had on its reported profit. Examining Cashflow Against EstechPharma's Earnings

As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

EstechPharma has an accrual ratio of 0.24 for the year to September 2020. Unfortunately, that means its free cash flow fell significantly short of its reported profits. In the last twelve months it actually had negative free cash flow, with an outflow of ₩4.3b despite its profit of ₩11.3b, mentioned above. We saw that FCF was ₩5.2b a year ago though, so EstechPharma has at least been able to generate positive FCF in the past. However, that's not all there is to consider. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

The Impact Of Unusual Items On Profit

Given the accrual ratio, it's not overly surprising that EstechPharma's profit was boosted by unusual items worth ₩5.1b in the last twelve months. While we like to see profit increases, we tend to be a little more cautious when unusual items have made a big contribution. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And that's as you'd expect, given these boosts are described as 'unusual'. We can see that EstechPharma's positive unusual items were quite significant relative to its profit in the year to September 2020. All else being equal, this would likely have the effect of making the statutory profit a poor guide to underlying earnings power.

Our Take On EstechPharma's Profit Performance

Summing up, EstechPharma received a nice boost to profit from unusual items, but could not match its paper profit with free cash flow. Considering all this we'd argue EstechPharma's profits probably give an overly generous impression of its sustainable level of profitability.
