Here's Why GTG Wellness (KOSDAQ:219750) Can Afford Some Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that GTG Wellness Co., Ltd. (KOSDAQ:219750) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Much Debt Does GTG Wellness Carry?

As you can see below, at the end of September 2020, GTG Wellness had ₩26.2b of debt, up from ₩20.7b a year ago. Click the image for more detail. However, it does have ₩6.95b in cash offsetting this, leading to net debt of about ₩19.2b.

How Strong Is GTG Wellness's Balance Sheet?

According to the last reported balance sheet, GTG Wellness had liabilities of ₩27.0b due within 12 months, and liabilities of ₩11.1b due beyond 12 months. Offsetting this, it had ₩6.95b in cash and ₩5.59b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩25.6b.

While this might seem like a lot, it is not so bad since GTG Wellness has a market capitalization of ₩77.2b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. There's no doubt that we learn most about debt from the balance sheet. But it is GTG Wellness's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. In the last year GTG Wellness had a loss before interest and tax, and actually shrunk its revenue by 29%, to ₩22b. That makes us nervous, to say the least.

Caveat Emptor

While GTG Wellness's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Its EBIT loss was a whopping ₩11b. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. However, it doesn't help that it burned through ₩13b of cash over the last year. So suffice it to say we consider the stock very risky. There's no doubt that we learn most about debt from the balance sheet.
