When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies JC Chemical Co., Ltd. (KOSDAQ:137950) makes use of debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. As you can see below, JC Chemical had ₩130.7b of debt at March 2024, down from ₩157.4b a year prior. However, it also had ₩23.4b in cash, and so its net debt is ₩107.3b.
How Strong Is JC Chemical's Balance Sheet?
According to the last reported balance sheet, JC Chemical had liabilities of ₩132.6b due within 12 months, and liabilities of ₩42.5b due beyond 12 months. Offsetting these obligations, it had cash of ₩23.4b as well as receivables valued at ₩37.8b due within 12 months. So it has liabilities totalling ₩113.9b more than its cash and near-term receivables, combined.
When you consider that this deficiency exceeds the company's ₩106.1b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
JC Chemical has net debt to EBITDA of 2.9 suggesting it uses a fair bit of leverage to boost returns. On the plus side, its EBIT was 7.1 times its interest expense, and its net debt to EBITDA, was quite high, at 2.9. Importantly, JC Chemical's EBIT fell a jaw-dropping 45% in the last twelve months. Our View
We'd go so far as to say JC Chemical's EBIT growth rate was disappointing. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Overall, it seems to us that JC Chemical's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. When analysing debt levels, the balance sheet is the obvious place to start.
