It's Down 27% But Daedong Gear Co., Ltd. (KOSDAQ:008830) Could Be Riskier Than It Looks
The Daedong Gear Co., Ltd. (KOSDAQ:008830) share price has softened a substantial 27% over the previous 30 days, handing back much of the gains the stock has made lately. Still, a bad month hasn't completely ruined the past year with the stock gaining 54%, which is great even in a bull market.
In spite of the heavy fall in price, there still wouldn't be many who think Daedong Gear's price-to-sales (or "P/S") ratio of 0.6x is worth a mention when the median P/S in Korea's Auto Components industry is similar at about 0.2x. While this might not raise any eyebrows, if the P/S ratio is not justified investors could be missing out on a potential opportunity or ignoring looming disappointment.

What Does Daedong Gear's Recent Performance Look Like?
As an illustration, revenue has deteriorated at Daedong Gear over the last year, which is not ideal at all. It might be that many expect the company to put the disappointing revenue performance behind them over the coming period, which has kept the P/S from falling. If not, then existing shareholders may be a little nervous about the viability of the share price.

The only time you'd be comfortable seeing a P/S like Daedong Gear's is when the company's growth is tracking the industry closely.
Taking a look back first, the company's revenue growth last year wasn't something to get excited about as it posted a disappointing decline of 8.6%. This has soured the latest three-year period, which nevertheless managed to deliver a decent 27% overall rise in revenue. Although it's been a bumpy ride, it's still fair to say the revenue growth recently has been mostly respectable for the company.
This is in contrast to the rest of the industry, which is expected to grow by 5.7% over the next year, materially lower than the company's recent medium-term annualised growth rates.
With this information, we find it interesting that Daedong Gear is trading at a fairly similar P/S compared to the industry. Apparently some shareholders believe the recent performance is at its limits and have been accepting lower selling prices.
The Final Word
Following Daedong Gear's share price tumble, its P/S is just clinging on to the industry median P/S. While the price-to-sales ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of revenue expectations.
To our surprise, Daedong Gear revealed its three-year revenue trends aren't contributing to its P/S as much as we would have predicted, given they look better than current industry expectations. When we see strong revenue with faster-than-industry growth, we can only assume potential risks are what might be placing pressure on the P/S ratio. At least the risk of a price drop looks to be subdued if recent medium-term revenue trends continue, but investors seem to think future revenue could see some volatility.
It's always necessary to consider the ever-present spectre of investment risk. We've identified 3 warning signs with Daedong Gear (at least 2 which are concerning), and understanding them should be part of your investment process.
