IPS (TYO:4335) Seems To Use Debt Rather Sparingly

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that IPS Co., Ltd. (TYO:4335) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is IPS's Net Debt?

The image below, which you can click on for greater detail, shows that at December 2020 IPS had debt of JP¥400.0m, up from JP¥100.0m in one year. However, its balance sheet shows it holds JP¥1.22b in cash, so it actually has JP¥824.0m net cash.

How Strong Is IPS' Balance Sheet?

The latest balance sheet data shows that IPS had liabilities of JP¥737.0m due within a year, and liabilities of JP¥217.0m falling due after that. Offsetting this, it had JP¥1.22b in cash and JP¥370.0m in receivables that were due within 12 months. So it can boast JP¥640.0m more liquid assets than total liabilities.

This excess liquidity suggests that IPS is taking a careful approach to debt. Given it has easily adequate short term liquidity, we don't think it will have any issues with its lenders. Succinctly put, IPS boasts net cash, so it's fair to say it does not have a heavy debt load!

On top of that, IPS grew its EBIT by 82% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is IPS's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Over the most recent three years, IPS recorded free cash flow worth 75% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Summing up

While it is always sensible to investigate a company's debt, in this case IPS has JP¥824.0m in net cash and a decent-looking balance sheet. And we liked the look of last year's 82% year-on-year EBIT growth. When it comes to IPS's debt, we sufficiently relaxed that our mind turns to the jacuzzi. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
