Is LAC Co., Ltd.'s (TYO:3857) Recent Stock Performance Influenced By Its Financials In Any Way?

LAC's (TYO:3857) stock is up by 3.1% over the past week. Given that stock prices are usually aligned with a company's financial performance in the long-term, we decided to investigate if the company's decent financials had a hand to play in the recent price move. ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for LAC is:

9.1% = JP¥1.1b ÷ JP¥12b (Based on the trailing twelve months to December 2020).

The 'return' is the yearly profit. That means that for every ¥1 worth of shareholders' equity, the company generated ¥0.09 in profit.

What Has ROE Got To Do With Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

LAC's Earnings Growth And 9.1% ROE

To begin with, LAC seems to have a respectable ROE. Be that as it may, the company's ROE is still quite lower than the industry average of 11%. Needless to say, the 4.7% net income shrink rate seen by LACover the past five years is a huge dampener. Bear in mind, the company does have a high ROE. It is just that the industry ROE is higher. So there might be other reasons for the earnings to shrink. These include low earnings retention or poor allocation of capital.

In spite of a normal three-year median payout ratio of 44% (that is, a retention ratio of 56%), the fact that LAC's earnings have shrunk is quite puzzling. So there could be some other explanations in that regard. For instance, the company's business may be deteriorating.
