Sanken Electric's (TSE:6707) Profits May Be Overstating Its True Earnings Potential
Shareholders didn't seem to be thrilled with Sanken Electric Co., Ltd.'s (TSE:6707) recent earnings report, despite healthy profit numbers. Our analysis has found some concerning factors which weaken the profit's foundation.
A Closer Look At Sanken Electric's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Over the twelve months to March 2025, Sanken Electric recorded an accrual ratio of 0.35. Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. Even though it reported a profit of JP¥50.9b, a look at free cash flow indicates it actually burnt through JP¥28b in the last year. We also note that Sanken Electric's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of JP¥28b.
