Why Investors Shouldn't Be Surprised By Karadanote, Inc.'s (TSE:4014) 40% Share Price Surge
The Karadanote, Inc. (TSE:4014) share price has done very well over the last month, posting an excellent gain of 40%. Taking a wider view, although not as strong as the last month, the full year gain of 18% is also fairly reasonable.
Following the firm bounce in price, you could be forgiven for thinking Karadanote is a stock not worth researching with a price-to-sales ratios (or "P/S") of 2.2x, considering almost half the companies in Japan's Interactive Media and Services industry have P/S ratios below 1.5x. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's as high as it is.

What Does Karadanote's P/S Mean For Shareholders?
For example, consider that Karadanote's financial performance has been poor lately as its revenue has been in decline. Perhaps the market believes the company can do enough to outperform the rest of the industry in the near future, which is keeping the P/S ratio high. You'd really hope so, otherwise you're paying a pretty hefty price for no particular reason.

The only time you'd be truly comfortable seeing a P/S as high as Karadanote's is when the company's growth is on track to outshine the industry.
Taking a look back first, the company's revenue growth last year wasn't something to get excited about as it posted a disappointing decline of 21%. Still, the latest three year period has seen an excellent 62% overall rise in revenue, in spite of its unsatisfying short-term performance. So we can start by confirming that the company has generally done a very good job of growing revenue over that time, even though it had some hiccups along the way.
Comparing that to the industry, which is only predicted to deliver 9.6% growth in the next 12 months, the company's momentum is stronger based on recent medium-term annualised revenue results.
With this information, we can see why Karadanote is trading at such a high P/S compared to the industry. Presumably shareholders aren't keen to offload something they believe will continue to outmanoeuvre the wider industry.

The Bottom Line On Karadanote's P/S
Karadanote shares have taken a big step in a northerly direction, but its P/S is elevated as a result. Generally, our preference is to limit the use of the price-to-sales ratio to establishing what the market thinks about the overall health of a company.
As we suspected, our examination of Karadanote revealed its three-year revenue trends are contributing to its high P/S, given they look better than current industry expectations. In the eyes of shareholders, the probability of a continued growth trajectory is great enough to prevent the P/S from pulling back. Unless the recent medium-term conditions change, they will continue to provide strong support to the share price.
