We Think That There Are Some Issues For Tone (TSE:5967) Beyond Its Promising Earnings

The recent earnings posted by Tone Co., Ltd. (TSE:5967) were solid, but the stock didn't move as much as we expected. However the statutory profit number doesn't tell the whole story, and we have found some factors which might be of concern to shareholders.

Examining Cashflow Against Tone's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

For the year to May 2024, Tone had an accrual ratio of 0.23. We can therefore deduce that its free cash flow fell well short of covering its statutory profit. Over the last year it actually had negative free cash flow of JP¥1.2b, in contrast to the aforementioned profit of JP¥942.0m. It's worth noting that Tone generated positive FCF of JP¥151m a year ago, so at least they've done it in the past.

Our Take On Tone's Profit Performance

Tone didn't convert much of its profit to free cash flow in the last year, which some investors may consider rather suboptimal. Because of this, we think that it may be that Tone's statutory profits are better than its underlying earnings power. But at least holders can take some solace from the 6.4% EPS growth in the last year.
