Kokusai Co., Ltd.'s (TYO:7722) Fundamentals Look Pretty Strong: Could The Market Be Wrong About The Stock?

Kokusai (TYO:7722) has had a rough three months with its share price down 11%. However, the company's fundamentals look pretty decent, and long-term financials are usually aligned with future market price movements. In this article, we decided to focus on Kokusai's ROE.

How To Calculate Return On Equity?

Return on equity can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Kokusai is:

13% = JP¥1.4b ÷ JP¥11b (Based on the trailing twelve months to September 2020).

The 'return' is the profit over the last twelve months. Another way to think of that is that for every ¥1 worth of equity, the company was able to earn ¥0.13 in profit.

What Has ROE Got To Do With Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

Kokusai's Earnings Growth And 13% ROE

At first glance, Kokusai seems to have a decent ROE. Further, the company's ROE compares quite favorably to the industry average of 6.1%. Yet, Kokusai has posted measly growth of 2.0% over the past five years. This is generally not the case as when a company has a high rate of return it should usually also have a high earnings growth rate. We reckon that a low growth, when returns are quite high could be the result of certain circumstances like low earnings retention or poor allocation of capital.

As a next step, we compared Kokusai's net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 4.3% in the same period.

Overall, we feel that Kokusai certainly does have some positive factors to consider. However, given the high ROE and high profit retention, we would expect the company to be delivering strong earnings growth, but that isn't the case here. This suggests that there might be some external threat to the business, that's hampering its growth.
