Health Check: How Prudently Does Softec (BIT:YSFT) Use Debt?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Softec S.p.A. (BIT:YSFT) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Softec's Debt?

The image below, which you can click on for greater detail, shows that at December 2021 Softec had debt of €1.71m, up from €887.6k in one year. However, it does have €406.0k in cash offsetting this, leading to net debt of about €1.30m.

A Look At Softec's Liabilities

Zooming in on the latest balance sheet data, we can see that Softec had liabilities of €3.33m due within 12 months and liabilities of €3.41m due beyond that. On the other hand, it had cash of €406.0k and €1.45m worth of receivables due within a year. So its liabilities total €4.89m more than the combination of its cash and short-term receivables.

When you consider that this deficiency exceeds the company's €4.30m market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Softec will need earnings to service that debt. Over 12 months, Softec saw its revenue hold pretty steady, and it did not report positive earnings before interest and tax. While that hardly impresses, its not too bad either.

Caveat Emptor

Importantly, Softec had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost a very considerable €1.1m at the EBIT level. When we look at that alongside the significant liabilities, we're not particularly confident about the company. We'd want to see some strong near-term improvements before getting too interested in the stock. Not least because it burned through €327k in negative free cash flow over the last year. So suffice it to say we consider the stock to be risky. The balance sheet is clearly the area to focus on when you are analysing debt.
