Is Relatech (BIT:RLT) A Risky Investment?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Relatech S.p.A. (BIT:RLT) does carry debt. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does Relatech Carry?

The image below, which you can click on for greater detail, shows that at December 2021 Relatech had debt of €7.86m, up from €6.76m in one year. But it also has €11.0m in cash to offset that, meaning it has €3.15m net cash.

How Healthy Is Relatech's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Relatech had liabilities of €11.2m due within 12 months and liabilities of €12.5m due beyond that. On the other hand, it had cash of €11.0m and €9.14m worth of receivables due within a year. So its liabilities total €3.60m more than the combination of its cash and short-term receivables.

Of course, Relatech has a market capitalization of €90.1m, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. While it does have liabilities worth noting, Relatech also has more cash than debt, so we're pretty confident it can manage its debt safely.

The modesty of its debt load may become crucial for Relatech if management cannot prevent a repeat of the 34% cut to EBIT over the last year. When it comes to paying off debt, falling earnings are no more useful than sugary sodas are for your health. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Relatech can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While Relatech has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Looking at the most recent three years, Relatech recorded free cash flow of 37% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.

Summing up

While it is always sensible to look at a company's total liabilities, it is very reassuring that Relatech has €3.15m in net cash. So we don't have any problem with Relatech's use of debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. I ran Ahold Delhaize through a three-model triangulation — DCF, dividend discount, and residual income — with every assumption published and tagged as fact or assumption. The interesting result isn't a number, it's a disagreement: the point estimates run from €20,03 (RIM) through €27,64 (DDM) to €64,91 (DCF), and the pairwise overlaps form two disjoint segments — €20,36–€21,54 and €39,60–€44,56.
