Are Amplifon's (BIT:AMP) Statutory Earnings A Good Reflection Of Its Earnings Potential?
It might be old fashioned, but we really like to invest in companies that make a profit, each and every year. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. In this article, we'll look at how useful this year's statutory profit is, when analysing Amplifon (BIT:AMP).
We like the fact that Amplifon made a profit of €88.1m on its revenue of €1.55b, in the last year. In the chart below, you can see that its profit and revenue have both grown over the last three years, albeit not in the last year.

Importantly, statutory profits are not always the best tool for understanding a company's true earnings power, so it's well worth examining profits in a little more detail. Today, we'll discuss Amplifon's free cashflow relative to its earnings, and consider what that tells us about the company. That might leave you wondering what analysts are forecasting in terms of future profitability. Zooming In On Amplifon's Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Amplifon has an accrual ratio of -0.13 for the year to September 2020. That indicates that its free cash flow was a fair bit more than its statutory profit. Indeed, in the last twelve months it reported free cash flow of €281m, well over the €88.1m it reported in profit. Amplifon shareholders are no doubt pleased that free cash flow improved over the last twelve months.
Our Take On Amplifon's Profit Performance
As we discussed above, Amplifon has perfectly satisfactory free cash flow relative to profit. Based on this observation, we consider it likely that Amplifon's statutory profit actually understates its earnings potential! And the EPS is up 19% annually, over the last three years. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. So while earnings quality is important, it's equally important to consider the risks facing Amplifon at this point in time.
