So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies d'Amico International Shipping S.A. (BIT:DIS) makes use of debt. But the more important question is: how much risk is that debt creating?

How Strong Is d'Amico International Shipping's Balance Sheet?

According to the last reported balance sheet, d'Amico International Shipping had liabilities of US$207.8m due within 12 months, and liabilities of US$366.4m due beyond 12 months. Offsetting these obligations, it had cash of US$46.0m as well as receivables valued at US$68.6m due within 12 months. So it has liabilities totalling US$459.6m more than its cash and near-term receivables, combined.

When you consider that this deficiency exceeds the company's US$314.2m market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

d'Amico International Shipping shareholders face the double whammy of a high net debt to EBITDA ratio (5.2), and fairly weak interest coverage, since EBIT is just 1.4 times the interest expense. This means we'd consider it to have a heavy debt load. However, it should be some comfort for shareholders to recall that d'Amico International Shipping actually grew its EBIT by a hefty 140%, over the last 12 months. If it can keep walking that path it will be in a position to shed its debt with relative ease. There's no doubt that we learn most about debt from the balance sheet. We feel some trepidation about d'Amico International Shipping's difficulty interest cover, but we've got positives to focus on, too. To wit both its conversion of EBIT to free cash flow and EBIT growth rate were encouraging signs. Taking the abovementioned factors together we do think d'Amico International Shipping's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. The balance sheet is clearly the area to focus on when you are analysing debt.
