Aquafil (BIT:ECNL) May Have Issues Allocating Its Capital

There are a few key trends to look for if we want to identify the next multi-bagger. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. In light of that, when we looked at Aquafil (BIT:ECNL) and its ROCE trend, we weren't exactly thrilled.

What Is Return On Capital Employed (ROCE)?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on Aquafil is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.046 = €20m ÷ (€673m - €226m) (Based on the trailing twelve months to June 2023).

Therefore, Aquafil has an ROCE of 4.6%. Ultimately, that's a low return and it under-performs the Luxury industry average of 11%.

The Trend Of ROCE

When we looked at the ROCE trend at Aquafil, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 4.6% from 15% five years ago. On the other hand, the company has been employing more capital without a corresponding improvement in sales in the last year, which could suggest these investments are longer term plays. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.

Bringing it all together, while we're somewhat encouraged by Aquafil's reinvestment in its own business, we're aware that returns are shrinking. It seems that investors have little hope of these trends getting any better and that may have partly contributed to the stock collapsing 74% in the last five years. Therefore based on the analysis done in this article, we don't think Aquafil has the makings of a multi-bagger.
