Key Insights

  • Current share price of ₹1,180 suggests Mahanagar Gas is potentially trading close to its fair value
  • Our fair value estimate is 21% lower than Mahanagar Gas' analyst price target of ₹1,243

Today we will run through one way of estimating the intrinsic value of Mahanagar Gas Limited (NSE:MGL) by taking the expected future cash flows and discounting them to their present value. One way to achieve this is by employing the Discounted Cash Flow (DCF) model. Believe it or not, it's not too difficult to follow, as you'll see from our example!

Remember though, that there are many ways to estimate a company's value, and a DCF is just one method. For those who are keen learners of equity analysis, the Simply Wall St analysis model here may be something of interest to you.

The Calculation

We use what is known as a 2-stage model, which simply means we have two different periods of growth rates for the company's cash flows. Generally the first stage is higher growth, and the second stage is a lower growth phase. In the first stage we need to estimate the cash flows to the business over the next ten years. Where possible we use analyst estimates, but when these aren't available we extrapolate the previous free cash flow (FCF) from the last estimate or reported value. We assume companies with shrinking free cash flow will slow their rate of shrinkage, and that companies with growing free cash flow will see their growth rate slow, over this period. We do this to reflect that growth tends to slow more in the early years than it does in later years.

Generally we assume that a dollar today is more valuable than a dollar in the future, so we discount the value of these future cash flows to their estimated value in today's dollars:

10-year free cash flow (FCF) forecast

2024 2025 2026 2027 2028 2029 2030 2031 2032 2033
Levered FCF (₹, Millions) ₹8.02b ₹6.10b ₹7.51b ₹7.93b ₹8.41b ₹8.93b ₹9.50b ₹10.1b ₹10.8b ₹11.5b
Growth Rate Estimate Source Analyst x9 Analyst x15 Analyst x13 Est @ 5.70% Est @ 6.01% Est @ 6.22% Est @ 6.38% Est @ 6.48% Est @ 6.56% Est @ 6.61%
Present Value (₹, Millions) Discounted @ 13% ₹7.1k ₹4.7k ₹5.1k ₹4.8k ₹4.5k ₹4.2k ₹3.9k ₹3.7k ₹3.5k ₹3.3k

("Est" = FCF growth rate estimated by Simply Wall St)
Present Value of 10-year Cash Flow (PVCF) = ₹45b

We now need to calculate the Terminal Value, which accounts for all the future cash flows after this ten year period. The Gordon Growth formula is used to calculate Terminal Value at a future annual growth rate equal to the 5-year average of the 10-year government bond yield of 6.7%. We discount the terminal cash flows to today's value at a cost of equity of 13%.

Terminal Value (TV)= FCF2033 × (1 + g) ÷ (r – g) = ₹11b× (1 + 6.7%) ÷ (13%– 6.7%) = ₹184b

Present Value of Terminal Value (PVTV)= TV / (1 + r)10= ₹184b÷ ( 1 + 13%)10= ₹52b

The total value, or equity value, is then the sum of the present value of the future cash flows, which in this case is ₹97b. In the final step we divide the equity value by the number of shares outstanding. Compared to the current share price of ₹1.2k, the company appears around fair value at the time of writing. The assumptions in any calculation have a big impact on the valuation, so it is better to view this as a rough estimate, not precise down to the last cent.

The Assumptions

The calculation above is very dependent on two assumptions. The first is the discount rate and the other is the cash flows. Part of investing is coming up with your own evaluation of a company's future performance, so try the calculation yourself and check your own assumptions. The DCF also does not consider the possible cyclicality of an industry, or a company's future capital requirements, so it does not give a full picture of a company's potential performance. Given that we are looking at Mahanagar Gas as potential shareholders, the cost of equity is used as the discount rate, rather than the cost of capital (or weighted average cost of capital, WACC) which accounts for debt. In this calculation we've used 13%, which is based on a levered beta of 0.800. Beta is a measure of a stock's volatility, compared to the market as a whole. We get our beta from the industry average beta of globally comparable companies, with an imposed limit between 0.8 and 2.0, which is a reasonable range for a stable business.

Looking Ahead:

Valuation is only one side of the coin in terms of building your investment thesis, and it is only one of many factors that you need to assess for a company. The DCF model is not a perfect stock valuation tool. Rather it should be seen as a guide to "what assumptions need to be true for this stock to be under/overvalued?" For example, changes in the company's cost of equity or the risk free rate can significantly impact the valuation. For Mahanagar Gas, there are three essential elements you should explore:

  1. Risks: Take risks, for example - Mahanagar Gas has 2 warning signs (and 1 which is significant) we think you should know about.
