Some Investors May Be Worried About Sadhav Shipping's (NSE:SADHAV) Returns On Capital
What are the early trends we should look for to identify a stock that could multiply in value over the long term? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Although, when we looked at Sadhav Shipping (NSE:SADHAV), it didn't seem to tick all of these boxes.
Understanding Return On Capital Employed (ROCE)
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. To calculate this metric for Sadhav Shipping, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.086 = ₹172m ÷ (₹2.3b - ₹289m) (Based on the trailing twelve months to September 2024).
Therefore, Sadhav Shipping has an ROCE of 8.6%. Even though it's in line with the industry average of 8.6%, it's still a low return by itself.

How Are Returns Trending?
When we looked at the ROCE trend at Sadhav Shipping, we didn't gain much confidence. Over the last four years, returns on capital have decreased to 8.6% from 18% four years ago. On the other hand, the company has been employing more capital without a corresponding improvement in sales in the last year, which could suggest these investments are longer term plays. It may take some time before the company starts to see any change in earnings from these investments.
On a related note, Sadhav Shipping has decreased its current liabilities to 13% of total assets. So we could link some of this to the decrease in ROCE. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.
The Bottom Line On Sadhav Shipping's ROCE
To conclude, we've found that Sadhav Shipping is reinvesting in the business, but returns have been falling. And in the last year, the stock has given away 24% so the market doesn't look too hopeful on these trends strengthening any time soon. All in all, the inherent trends aren't typical of multi-baggers, so if that's what you're after, we think you might have more luck elsewhere.
