Returns On Capital At Avalon Technologies (NSE:AVALON) Paint A Concerning Picture

If you're not sure where to start when looking for the next multi-bagger, there are a few key trends you should keep an eye out for. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. In light of that, when we looked at Avalon Technologies (NSE:AVALON) and its ROCE trend, we weren't exactly thrilled.

Understanding Return On Capital Employed (ROCE)

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. Analysts use this formula to calculate it for Avalon Technologies:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.066 = ₹427m ÷ (₹9.7b - ₹3.2b) (Based on the trailing twelve months to September 2024).

So, Avalon Technologies has an ROCE of 6.6%. In absolute terms, that's a low return and it also under-performs the Electronic industry average of 13%.

What Can We Tell From Avalon Technologies' ROCE Trend?

In terms of Avalon Technologies' historical ROCE movements, the trend isn't fantastic. Over the last four years, returns on capital have decreased to 6.6% from 47% four years ago. However it looks like Avalon Technologies might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.

On a related note, Avalon Technologies has decreased its current liabilities to 33% of total assets. That could partly explain why the ROCE has dropped. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.

The Bottom Line On Avalon Technologies' ROCE

To conclude, we've found that Avalon Technologies is reinvesting in the business, but returns have been falling. Although the market must be expecting these trends to improve because the stock has gained 52% over the last year. But if the trajectory of these underlying trends continue, we think the likelihood of it being a multi-bagger from here isn't high.

Since virtually every company faces some risks, it's worth knowing what they are, and we've spotted 2 warning signs for Avalon Technologies (of which 1 shouldn't be ignored!) that you should know about.
