Is Cyient (NSE:CYIENT) A Risky Investment?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Cyient Limited (NSE:CYIENT) does have debt on its balance sheet. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does Cyient Carry?

You can click the graphic below for the historical numbers, but it shows that Cyient had ₹10.4b of debt in September 2023, down from ₹16.6b, one year before. However, it does have ₹11.8b in cash offsetting this, leading to net cash of ₹1.40b.

How Strong Is Cyient's Balance Sheet?

We can see from the most recent balance sheet that Cyient had liabilities of ₹19.1b falling due within a year, and liabilities of ₹8.46b due beyond that. Offsetting these obligations, it had cash of ₹11.8b as well as receivables valued at ₹12.2b due within 12 months. So its liabilities total ₹3.57b more than the combination of its cash and short-term receivables.

This state of affairs indicates that Cyient's balance sheet looks quite solid, as its total liabilities are just about equal to its liquid assets. So while it's hard to imagine that the ₹225.2b company is struggling for cash, we still think it's worth monitoring its balance sheet. Despite its noteworthy liabilities, Cyient boasts net cash, so it's fair to say it does not have a heavy debt load!

On top of that, Cyient grew its EBIT by 52% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Cyient's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Cyient may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. During the last three years, Cyient produced sturdy free cash flow equating to 67% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Summing Up

While it is always sensible to look at a company's total liabilities, it is very reassuring that Cyient has ₹1.40b in net cash. And we liked the look of last year's 52% year-on-year EBIT growth. So is Cyient's debt a risk? It doesn't seem so to us. When analysing debt levels, the balance sheet is the obvious place to start.
