Is Prestige Estates Projects (NSE:PRESTIGE) A Risky Investment?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Prestige Estates Projects Limited (NSE:PRESTIGE) makes use of debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Prestige Estates Projects Carry?

You can click the graphic below for the historical numbers, but it shows that Prestige Estates Projects had ₹47.3b of debt in September 2021, down from ₹88.4b, one year before. On the flip side, it has ₹7.75b in cash leading to net debt of about ₹39.5b.

How Healthy Is Prestige Estates Projects' Balance Sheet?

According to the last reported balance sheet, Prestige Estates Projects had liabilities of ₹172.4b due within 12 months, and liabilities of ₹36.6b due beyond 12 months. On the other hand, it had cash of ₹7.75b and ₹28.2b worth of receivables due within a year. So it has liabilities totalling ₹173.0b more than its cash and near-term receivables, combined.

This deficit is considerable relative to its market capitalization of ₹174.8b, so it does suggest shareholders should keep an eye on Prestige Estates Projects' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While we wouldn't worry about Prestige Estates Projects's net debt to EBITDA ratio of 2.7, we think its super-low interest cover of 1.9 times is a sign of high leverage. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Another concern for investors might be that Prestige Estates Projects's EBIT fell 18% in the last year. If things keep going like that, handling the debt will about as easy as bundling an angry house cat into its travel box. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Prestige Estates Projects's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. In the last three years, Prestige Estates Projects's free cash flow amounted to 41% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.

On the face of it, Prestige Estates Projects's interest cover left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. Having said that, its ability to convert EBIT to free cash flow isn't such a worry. We're quite clear that we consider Prestige Estates Projects to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
