Pansari Developers (NSE:PANSARI) Use Of Debt Could Be Considered Risky
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Pansari Developers Limited (NSE:PANSARI) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at March 2023 Pansari Developers had debt of ₹814.9m, up from ₹541.8m in one year. Net debt is about the same, since the it doesn't have much cash.
How Strong Is Pansari Developers' Balance Sheet?
According to the last reported balance sheet, Pansari Developers had liabilities of ₹1.38b due within 12 months, and liabilities of ₹237.7m due beyond 12 months. On the other hand, it had cash of ₹7.97m and ₹12.2m worth of receivables due within a year. So it has liabilities totalling ₹1.60b more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of ₹1.79b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Pansari Developers has a rather high debt to EBITDA ratio of 17.7 which suggests a meaningful debt load. But the good news is that it boasts fairly comforting interest cover of 3.4 times, suggesting it can responsibly service its obligations. Worse, Pansari Developers's EBIT was down 54% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Pansari Developers will need earnings to service that debt. Our View
To be frank both Pansari Developers's net debt to EBITDA and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. And furthermore, its level of total liabilities also fails to instill confidence. Taking into account all the aforementioned factors, it looks like Pansari Developers has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. When analysing debt levels, the balance sheet is the obvious place to start.
