Tembo Global Industries (NSE:TEMBO) Seems To Use Debt Quite Sensibly
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Tembo Global Industries Limited (NSE:TEMBO) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Tembo Global Industries's Net Debt?
As you can see below, at the end of March 2021, Tembo Global Industries had ₹291.6m of debt, up from ₹167.7m a year ago. Click the image for more detail. On the flip side, it has ₹27.6m in cash leading to net debt of about ₹264.0m.
A Look At Tembo Global Industries' Liabilities
According to the last reported balance sheet, Tembo Global Industries had liabilities of ₹411.7m due within 12 months, and liabilities of ₹161.2m due beyond 12 months. On the other hand, it had cash of ₹27.6m and ₹388.5m worth of receivables due within a year. So it has liabilities totalling ₹156.8m more than its cash and near-term receivables, combined.
Of course, Tembo Global Industries has a market capitalization of ₹2.56b, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Tembo Global Industries's net debt is sitting at a very reasonable 2.3 times its EBITDA, while its EBIT covered its interest expense just 3.1 times last year. While these numbers do not alarm us, it's worth noting that the cost of the company's debt is having a real impact. Pleasingly, Tembo Global Industries is growing its EBIT faster than former Australian PM Bob Hawke downs a yard glass, boasting a 346% gain in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Tembo Global Industries's earnings that will influence how the balance sheet holds up in the future. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Tembo Global Industries burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Based on what we've seen Tembo Global Industries is not finding it easy, given its conversion of EBIT to free cash flow, but the other factors we considered give us cause to be optimistic. There's no doubt that its ability to to grow its EBIT is pretty flash. Looking at all this data makes us feel a little cautious about Tembo Global Industries's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
