These 4 Measures Indicate That Ramkrishna Forgings (NSE:RKFORGE) Is Using Debt Reasonably Well

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. As you can see below, Ramkrishna Forgings had ₹14.8b of debt at September 2024, down from ₹15.6b a year prior. However, because it has a cash reserve of ₹811.8m, its net debt is less, at about ₹14.0b.

How Strong Is Ramkrishna Forgings' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Ramkrishna Forgings had liabilities of ₹18.9b due within 12 months and liabilities of ₹11.2b due beyond that. On the other hand, it had cash of ₹811.8m and ₹9.73b worth of receivables due within a year. So it has liabilities totalling ₹19.6b more than its cash and near-term receivables, combined.

Since publicly traded Ramkrishna Forgings shares are worth a total of ₹134.5b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Whilst that hardly knocks our socks off it is a positive when it comes to debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Ramkrishna Forgings can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Based on what we've seen Ramkrishna Forgings is not finding it easy, given its conversion of EBIT to free cash flow, but the other factors we considered give us cause to be optimistic. There's no doubt that it has an adequate capacity to grow its EBIT. Looking at all this data makes us feel a little cautious about Ramkrishna Forgings's debt levels. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky.
