Cupid Limited (NSE:CUPID) just released a solid earnings report, and the stock displayed some strength. While the profit numbers were good, our analysis has found some concerning factors that shareholders should be aware of.
Examining Cashflow Against Cupid's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Cupid has an accrual ratio of 0.44 for the year to March 2025. Statistically speaking, that's a real negative for future earnings. To wit, the company did not generate one whit of free cashflow in that time. Over the last year it actually had negative free cash flow of ₹308m, in contrast to the aforementioned profit of ₹408.9m. Coming off the back of negative free cash flow last year, we imagine some shareholders might wonder if its cash burn of ₹308m, this year, indicates high risk.

Our Take On Cupid's Profit Performance
As we discussed above, we think Cupid's earnings were not supported by free cash flow, which might concern some investors. For this reason, we think that Cupid's statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. But the good news is that its EPS growth over the last three years has been very impressive. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. So while earnings quality is important, it's equally important to consider the risks facing Cupid at this point in time. While conducting our analysis, we found that Cupid has 1 warning sign and it would be unwise to ignore it.
