Radico Khaitan (NSE:RADICO) Has A Pretty Healthy Balance Sheet
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Radico Khaitan Limited (NSE:RADICO) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Radico Khaitan Carry?
You can click the graphic below for the historical numbers, but it shows that as of March 2024 Radico Khaitan had ₹7.37b of debt, an increase on ₹6.97b, over one year. However, it does have ₹1.01b in cash offsetting this, leading to net debt of about ₹6.36b.
How Healthy Is Radico Khaitan's Balance Sheet?
The latest balance sheet data shows that Radico Khaitan had liabilities of ₹12.1b due within a year, and liabilities of ₹4.43b falling due after that. On the other hand, it had cash of ₹1.01b and ₹9.93b worth of receivables due within a year. So it has liabilities totalling ₹5.62b more than its cash and near-term receivables, combined.
Given Radico Khaitan has a market capitalization of ₹229.7b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Looking at its net debt to EBITDA of 1.3 and interest cover of 6.6 times, it seems to us that Radico Khaitan is probably using debt in a pretty reasonable way. So we'd recommend keeping a close eye on the impact financing costs are having on the business. On top of that, Radico Khaitan grew its EBIT by 39% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Radico Khaitan can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Radico Khaitan burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Radico Khaitan's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to grow its EBIT is pretty flash. When we consider all the elements mentioned above, it seems to us that Radico Khaitan is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
