Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Sutlej Textiles and Industries Limited (NSE:SUTLEJTEX) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

How Healthy Is Sutlej Textiles and Industries' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Sutlej Textiles and Industries had liabilities of ₹8.36b due within 12 months and liabilities of ₹3.28b due beyond that. Offsetting this, it had ₹58.3m in cash and ₹3.77b in receivables that were due within 12 months. So its liabilities total ₹7.80b more than the combination of its cash and short-term receivables.

This is a mountain of leverage relative to its market capitalization of ₹11.0b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Sutlej Textiles and Industries will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.

Over 12 months, Sutlej Textiles and Industries made a loss at the EBIT level, and saw its revenue drop to ₹28b, which is a fall of 15%. We would much prefer see growth.

Caveat Emptor

Not only did Sutlej Textiles and Industries's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost ₹1.1b at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. For example, we would not want to see a repeat of last year's loss of ₹1.2b. So we do think this stock is quite risky. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. Be aware that Sutlej Textiles and Industries is showing 2 warning signs in our investment analysis , and 1 of those makes us a bit uncomfortable...
