Here's Why Pashupati Cotspin (NSE:PASHUPATI) Can Manage Its Debt Responsibly
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Pashupati Cotspin Limited (NSE:PASHUPATI) does carry debt. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is Pashupati Cotspin's Debt?
The image below, which you can click on for greater detail, shows that at March 2022 Pashupati Cotspin had debt of ₹1.77b, up from ₹1.50b in one year. However, it does have ₹404.1m in cash offsetting this, leading to net debt of about ₹1.37b.
How Strong Is Pashupati Cotspin's Balance Sheet?
The latest balance sheet data shows that Pashupati Cotspin had liabilities of ₹1.09b due within a year, and liabilities of ₹896.1m falling due after that. On the other hand, it had cash of ₹404.1m and ₹1.09b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹488.2m.
While this might seem like a lot, it is not so bad since Pashupati Cotspin has a market capitalization of ₹1.79b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
While we wouldn't worry about Pashupati Cotspin's net debt to EBITDA ratio of 3.2, we think its super-low interest cover of 2.2 times is a sign of high leverage. It seems clear that the cost of borrowing money is negatively impacting returns for shareholders, of late. The good news is that Pashupati Cotspin grew its EBIT a smooth 70% over the last twelve months. Our View
On our analysis Pashupati Cotspin's EBIT growth rate should signal that it won't have too much trouble with its debt. But the other factors we noted above weren't so encouraging. Considering this range of data points, we think Pashupati Cotspin is in a good position to manage its debt levels.
