Return Trends At Firstsource Solutions (NSE:FSL) Aren't Appealing

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. With that in mind, the ROCE of Firstsource Solutions (NSE:FSL) looks decent, right now, so lets see what the trend of returns can tell us.

What Is Return On Capital Employed (ROCE)?

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. Analysts use this formula to calculate it for Firstsource Solutions:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.15 = ₹6.6b ÷ (₹60b - ₹16b) (Based on the trailing twelve months to September 2023).

So, Firstsource Solutions has an ROCE of 15%. On its own, that's a standard return, however it's much better than the 12% generated by the Professional Services industry.

The Trend Of ROCE

While the current returns on capital are decent, they haven't changed much. The company has employed 69% more capital in the last five years, and the returns on that capital have remained stable at 15%. Since 15% is a moderate ROCE though, it's good to see a business can continue to reinvest at these decent rates of return. Stable returns in this ballpark can be unexciting, but if they can be maintained over the long run, they often provide nice rewards to shareholders.

The Bottom Line On Firstsource Solutions' ROCE

In the end, Firstsource Solutions has proven its ability to adequately reinvest capital at good rates of return. And the stock has done incredibly well with a 288% return over the last five years, so long term investors are no doubt ecstatic with that result. So even though the stock might be more "expensive" than it was before, we think the strong fundamentals warrant this stock for further research.
