Does Firstsource Solutions (NSE:FSL) Have A Healthy Balance Sheet?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Firstsource Solutions Limited (NSE:FSL) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. As you can see below, Firstsource Solutions had ₹8.28b of debt at March 2024, down from ₹8.75b a year prior. On the flip side, it has ₹2.08b in cash leading to net debt of about ₹6.20b.
How Strong Is Firstsource Solutions' Balance Sheet?
The latest balance sheet data shows that Firstsource Solutions had liabilities of ₹16.4b due within a year, and liabilities of ₹7.41b falling due after that. Offsetting this, it had ₹2.08b in cash and ₹12.0b in receivables that were due within 12 months. So its liabilities total ₹9.71b more than the combination of its cash and short-term receivables.
Of course, Firstsource Solutions has a market capitalization of ₹184.1b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
While Firstsource Solutions's low debt to EBITDA ratio of 0.78 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 6.8 times last year does give us pause. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Another good sign is that Firstsource Solutions has been able to increase its EBIT by 24% in twelve months, making it easier to pay down debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Firstsource Solutions's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Firstsource Solutions generated free cash flow amounting to a very robust 97% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.

The good news is that Firstsource Solutions's demonstrated ability to convert EBIT to free cash flow delights us like a fluffy puppy does a toddler. And the good news does not stop there, as its EBIT growth rate also supports that impression! Considering this range of factors, it seems to us that Firstsource Solutions is quite prudent with its debt, and the risks seem well managed. So the balance sheet looks pretty healthy, to us.
