Are Gammon Infrastructure Projects's (NSE:GAMMNINFRA) Statutory Earnings A Good Reflection Of Its Earnings Potential?
As a general rule, we think profitable companies are less risky than companies that lose money. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. In this article, we'll look at how useful this year's statutory profit is, when analysing Gammon Infrastructure Projects (NSE:GAMMNINFRA).
It's good to see that over the last twelve months Gammon Infrastructure Projects made a profit of ₹672.4m on revenue of ₹3.95b. Even though revenue is down over the last three years, you can see in the chart below that the company has moved from loss-making to profitable.

Importantly, statutory profits are not always the best tool for understanding a company's true earnings power, so it's well worth examining profits in a little more detail. As a result, today we're going to take a closer look at Gammon Infrastructure Projects' cashflow, and unusual items, with a view to understanding what these might tell us about its statutory profit. Note: we always recommend investors check balance sheet strength. Click here to be taken to our balance sheet analysis of Gammon Infrastructure Projects.
Zooming In On Gammon Infrastructure Projects' Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Gammon Infrastructure Projects has an accrual ratio of -0.13 for the year to March 2020. Therefore, its statutory earnings were quite a lot less than its free cashflow. Indeed, in the last twelve months it reported free cash flow of ₹3.6b, well over the ₹672.4m it reported in profit. Gammon Infrastructure Projects' free cash flow improved over the last year, which is generally good to see. However, that's not all there is to consider. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.
How Do Unusual Items Influence Profit?
While the accrual ratio might bode well, we also note that Gammon Infrastructure Projects' profit was boosted by unusual items worth ₹3.2b in the last twelve months. While we like to see profit increases, we tend to be a little more cautious when unusual items have made a big contribution. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And, after all, that's exactly what the accounting terminology implies. We can see that Gammon Infrastructure Projects' positive unusual items were quite significant relative to its profit in the year to March 2020. As a result, we can surmise that the unusual items are making its statutory profit significantly stronger than it would otherwise be.
Our Take On Gammon Infrastructure Projects' Profit Performance
Gammon Infrastructure Projects' profits got a boost from unusual items, which indicates they might not be sustained and yet its accrual ratio still indicated solid cash conversion, which is promising. Based on these factors, we think it's very unlikely that Gammon Infrastructure Projects' statutory profits make it seem much weaker than it is. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks. Our analysis shows 4 warning signs for Gammon Infrastructure Projects (2 are potentially serious!) and we strongly recommend you look at these before investing.
