C2C Advanced Systems' (NSE:C2C) Shareholders May Want To Dig Deeper Than Statutory Profit
The market shrugged off C2C Advanced Systems Limited's (NSE:C2C) solid earnings report. We did some digging and believe investors may be worried about some underlying factors in the report.
Zooming In On C2C Advanced Systems' Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to March 2025, C2C Advanced Systems recorded an accrual ratio of 1.17. Statistically speaking, that's a real negative for future earnings. To wit, the company did not generate one whit of free cashflow in that time. Even though it reported a profit of ₹288.4m, a look at free cash flow indicates it actually burnt through ₹1.4b in the last year. Coming off the back of negative free cash flow last year, we imagine some shareholders might wonder if its cash burn of ₹1.4b, this year, indicates high risk.

Our Take On C2C Advanced Systems' Profit Performance
As we discussed above, we think C2C Advanced Systems' earnings were not supported by free cash flow, which might concern some investors. For this reason, we think that C2C Advanced Systems' statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. But at least holders can take some solace from the 33% EPS growth in the last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. So while earnings quality is important, it's equally important to consider the risks facing C2C Advanced Systems at this point in time.
