One Software Technologies (TLV:ONE) Could Easily Take On More Debt

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies One Software Technologies Ltd (TLV:ONE) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does One Software Technologies Carry?

You can click the graphic below for the historical numbers, but it shows that as of March 2021 One Software Technologies had ₪383.1m of debt, an increase on ₪252.8m, over one year. However, because it has a cash reserve of ₪264.3m, its net debt is less, at about ₪118.8m.

A Look At One Software Technologies' Liabilities

According to the last reported balance sheet, One Software Technologies had liabilities of ₪883.0m due within 12 months, and liabilities of ₪519.0m due beyond 12 months. Offsetting this, it had ₪264.3m in cash and ₪705.7m in receivables that were due within 12 months. So it has liabilities totalling ₪432.1m more than its cash and near-term receivables, combined.

Since publicly traded One Software Technologies shares are worth a total of ₪3.65b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

One Software Technologies has a low net debt to EBITDA ratio of only 0.62. And its EBIT easily covers its interest expense, being 17.7 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. In addition to that, we're happy to report that One Software Technologies has boosted its EBIT by 34%, thus reducing the spectre of future debt repayments. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since One Software Technologies will need earnings to service that debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Happily for any shareholders, One Software Technologies actually produced more free cash flow than EBIT over the last three years. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

The good news is that One Software Technologies's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Considering this range of factors, it seems to us that One Software Technologies is quite prudent with its debt, and the risks seem well managed. So the balance sheet looks pretty healthy, to us.
